Formatted abstract This study investigates earnings management in response to the reduction in the corporate tax rate brought about by the 1988 Business Tax Reform. It is hypothesised that earnings will be managed to defer income to the year of the lower tax rate, where the benefits exceed the agency-related costs. The agency costs are suggested to be a function of leverage, firm size, dividends, and income smoothing. The results do not support the earnings management hypothesis or the agency-related hypotheses. Tentative support is found for the general propositions that tax motivates accounting choices, and that tax and contracting costs are consciously traded-off.
